Kerala High Court Upholds Bank Discretion on Co-Borrower Credit Scores for Education Loans

The Kerala High Court has ruled that banks may deny education loans if a parent acting as a co-borrower holds a poor credit score, though alternative eligible co-borrowers may be substituted.

Kochi. The Kerala High Court has affirmed the authority of banking institutions to reject education loan applications when the parent serving as a co-borrower possesses an inadequate credit score. Justice M.A. Abdul Hakhim, presiding over a single bench, dismissed a series of petitions filed by students who had challenged the denial of their loan requests based on the financial history of their parents.

The students had argued that the primary consideration for loan approval should be their own future earning potential upon entering the workforce. They contended that the Credit Guarantee Fund Scheme for Education Loans, which provides government-backed security for loans up to 7.5 lakh rupees without requiring third-party guarantees, was intended to support students from economically disadvantaged backgrounds. The petitioners asserted that linking loan eligibility to parental credit scores undermined the fundamental right to education.

In their defense, the banks maintained that education loans are not an absolute right and must adhere to the guidelines established by the Indian Banks’ Association Model Educational Loan Scheme and relevant master circulars. The institutions emphasized their responsibility to ensure the recovery of outstanding debts, noting that the government guarantee covers only 75 percent of defaulted amounts. Consequently, banks are required to exhaust all avenues for asset recovery from borrowers before seeking compensation under the guarantee scheme.

The court observed that banks must exercise necessary financial prudence and maintain recourse to the borrower for the full loan amount. While the ruling supports the banks' right to evaluate the creditworthiness of co-borrowers, it does not preclude students from seeking approval through other means. The court indicated that an application could still be considered if the student provides an alternative co-borrower who meets the necessary credit score requirements.

This decision clarifies the operational boundaries for financial institutions when processing educational funding requests. By upholding the necessity of credit assessment, the court has reinforced the importance of financial stability in the lending process while leaving a pathway open for students to secure funding through eligible co-signatories.
